Tonally it doesn't fit the show imo and there's a lot of Fae behaviour that just isn't there like petty theft of everyday objects, little tricks, different Fae for different seasons etc. The talismans wouldn't stop fairies in common lore either (as far as i know). Sure a lot of the rest fits, but I'm still holding on for some decisive sign before jumping on the fairy boat. My favourite bit of evidence in favour of the fairy theory is that the very first song on the show was a reprise by the Pixies, which is what got me considering it. Would be nice to have it staring us in the face from the beginning.

The most realistic scenario is that it's a simple demon story: Demons are using a couple of monsters to keep everything physical contained, the children are contained by the demons themselves...and btw the children are also evil. That's going to be the twist, once they finally manage to free the children it will turn out that their creepy weird smiling was actually creepy for a reason. My guess is that the prison wasn't even set up by anyone in particular originally, it is probably a naturally occurring parallel dimension that traps both aimlessly wandering animals as well as various entities. Lorewise eventually all these various trapped entities started fighting for control and the largest group of them preferred staying in this dimension and torturing things for fun because that seemed like the opportune thing to do and maybe where they came from there was almost nothing to do. It might also give them psychic energy somehow. The reason why I think this theory will be correct is because it's the easist, most open ended one and most generic one. They can keep a story around generic monsters getting trapped going forever. They can't come up with good lore for a masterful fae god duel plot.
