I understand that they had to work with limited # of colors back then so they had to choose, but I dont see how they went about selected some 64 - 256 colors for their game.

I'd estimate that about 50% or so of the posters here are hard NGMI due to some fundamental deficiency like low-IQ and/or mental illness. Of the remaining 50%, another 80% or so will not make it as a solo indie dev due to a lack of work ethic, resource, opportunities, and/or education, but they can reasonably find success in other ways, like getting a decent job.

By example NES was limited to 3 colors + alpha for the NES.

As to how to pick colors, you pick them based on things like real life references, like if you want a blonde, you clearly know she has pink skin, yellow hair and blue eyes.
Other shit is based on things like culural references, like if you have to represent something from africa, you'll use green and yellow, or asia it would be yellow, white and red.

There's also things like backgrounds being the oposite color of the character, to make him pop up.
And things like monochrome, dual, triple, complementary color pallethes.

Another thing to consider also is the time of the day, by example night scenes would use colder tones, like violet, blue, indigo, black.

Also, use of colors depends heavily on things like color symbolism, like red being blood, danger, love, and yellow being happyness or blue being rain, sadness, or gray being melancholy.

Also, there's shit like aereal perspective and color temperature you also need to take into account.

My advice is to pick a painter book that explains with examples this shit.

I haven't personally made it, but my personal standards of "made it" are on the higher side (enough money to retire and/or start my own game studio, i.e. a few million dollars in revenue + projections). What people interpret as "soulful nostalgia" stem from the technicolor era of cinema and pop art from the 50s-70s which preceded the "realism era" of the late 90s and 2000s. They winged it but they lived in a time where that was normal, the reason why all forms of media look so gritty, desaturated and filled with pastel colors are rather grim. Mostly it's due to social media algorithms (insta and pinterest) boosting pastel palettes because it's easier to blend images together in a collage with less contrasts, but also due to the fact that natural lighting and color is simply easier to work with and sell the look of. With the older art movements you had to control lighting and often use far more than natural lighting which created that surreal and more real than reality look.

Having a normal top-down view often makes characters look more personal while Isometric makes environments look more impressive. Baking is a tradeoff between VRAM and GPU cycles. It's not that expensive in engine. Usually, when you're painting something onto a texture, it's to create an illusion of depth where there is no geometry. For everything else where the geometry is there, you can just run it real time in engine.
