Madrid sits almost exactly in the geographic center of the Iberian Peninsula. That mattered a lot for governing a composite monarchy like Spain, where travel times from court to different regions (Castile, Aragon, Andalusia, etc.) had to be balanced. Central placement made administration slightly more efficient in a pre-railway world. It also had very little entrenched local aristocracy or powerful municipal factions. Unlike Toledo, Seville, or Valladolid, Madrid was relatively politically "neutral". That made it easier for the crown to avoid being dominated by regional elites and to keep direct control. Security was another factor. Coastal capitals like Lisbon or Barcelona were exposed to naval attack, especially in an era when Spain was fighting France, England, and the Ottomans. An inland capital reduced vulnerability to sudden raids or blockades.

I mean, the older capital was Toledo and it only a few kilometers from Madrid, there wouldn't have been any significant difference between the two. If any, Toledo would actually been smaller of a city because it is more mountainous than Madrid, thus harder to build shit there and to expand.
The only way in where Toledo would have been better than Madrid is of the Tagus River was made navigable, like Philip II wanted, thus having a direct connection between it and Lisboa, thing that never happened, anyway.
Another alternative would have been Sevilla, which actually was the bureaucratic "capital" of the New World as basically everything that happened in the overseas colonies was administer from there, but that would mean putting the interest of the colonies over the european ones, thing that maybe a Trastamara could have done, but not an Habsburg.

Madrid is neither particularly hot nor in a desert.

Not even in the Trastamara era. Those cities were becoming irrelevant by the time of the Catholic Monarchs were ruling and the Crown of Aragon was already weakened by wars and the black plague that Ferdinand had to use the army of Castile to fight France in the Italian Wars.
If they were going to pick a port for capital, it would have been one location in the Atlantic coast, not the Mediterranean one, where it could have invaded by France or any other power of the region.
