From the perspective of the filmmakers they'd want a disparity between good and bad. Evil should appear to have the advantage. Create tension and emphasize the dire situation the mortals face.

Anything you do to undermine that can seem cool for a minute, but quickly becomes" well if he was able to incinerate the goblins in Fellowship then why didn't he do it at Helm's Deep?" Using powers like this creates big problems, like why did Aragorn release the undead army when he could have asked them to do a quick sweep of Mordor before they go? He's presumably a being of incredible raw power but either because he's been living as a 'mortal' for so long he's more or less forgotten the totality of who and what he actually is or because Eru has directly power capped him temporarily, he can't just wave his staff and obliterate the armies of Sauron.
But he can wield a sword, fight with superhuman stamina and power, conjure up flames and lights to fight his enemies, fight telepathic battles against Saruman and 1vs1 a fucking balrog so he's not all that weak either.

He could just open the debug menu and turn godmode on but he's not allowed to so he has to play within the parameters Eru has set out for this specific adventure.

Not really or else Saruman would have done that since he's the same and was more powerful than Gandalf the Gray. They still have plenty of limits put onto them just by being made mortal. Memory problems, old man problems, still need to eat and drink, still have vices like smoking, etc. And he doesn't have perfect encyclopedic knowledge or telepathy. He must read books and go in person to talk to people to guide them or find out the situations. People now take it for granted that everything is wireless and done over long distances by phone.
