When Cloud kills Sephiroth at the end of 7, and then kills him again inside his mind at the end of 7, Sephiroth is dead dead. All that remains is his lingering spirit that's going to be absorbed back into the life stream. However, in the final moments of his life Sephiroth is so full of hatred that it transcends death and quite literally links his spirit to Clouds, which allows Sephiroths spirit to keep it's senteine and awareness and keeps it from being reabsorbed by the lifestream.

He pretends not to recognize Cloud in the ship because the narrative Sephiroth is building is that Cloud is nothing, he isn't even a real person. The coup de grace is when he has Cloud hand him the Black Materia, everything in his plan is building to that moment. But the truth is the exact opposite, what Sephiroth doesn't want Cloud to remember is that CLOUD is the one who defeated him, and that Cloud is the lynchpin in his abillity to persist as a grudge. Cloud is the "strong" one and he is the "weak" one.
