Vito was performing a post modern send-up of the casual homophobia of the Mafia by dressing up like a leather-clad, greased up fairy and frequenting a gay bar with his bumboy friend. Unfortunately the joke was lost upon his mafioso co-workers, who didn't share Vito's rather dry sense of humour.

The joke is on the person watching it, because they dropped a whole gay subplot into the show. The writers were annoyed by their unsophisticated viewers and so they did stuff like this.

You've got the oldheads who hate homosexuality, some who don't care or just find it funny, and then there's Tony who cares more about money than anything. It's one of those things, like Tony's speech about identity politics, that ended up aging well since the political climate hasn't changed much. Like you've got Republicans trying to co-op LGBT people for votes since these episodes aired, everything's about opportunism over ideology now.
