The whole reason it was made was because Sonic 3 is basically half a game because they had to rush it due to the McDonalds deal. This thing was invented to basically finish the game that was originally intended, and they decided to toss in a few extras like essentially romhacking Knuckles into 2 and that blue spheres nonsense while they were at it so it doesn't look like it literally just is physical DLC for Sonic 3.

Sonic 3 release: February 2, 1994 (NA)
Sonic & Knuckles: October 18, 1994 (NA)

Sonic 3 and Sonic and Knuckles came out during the same year. Sonic 3 was early 1994 and S&K was late 1994. The timing of S&K was kinda ingenuous; because it released just before Black Friday and the 1994 holiday season. I think Sonic & Knuckles and Sonic 3 was even discounted around this time, so Sega could use S&K as a marketing tool to put a spot light back on Sonic 3 for the holiday season. The Sonic & Knuckles cart can be played as a stand alone game, and obviously connected to Sonic 3 for the full Sonic 3 experience. It also contains a secondary 256ROM chip with modified Sonic 2 levels for Knuckles in Sonic The Hedgehog 2. Sega really marketed the 'lock on' technology for the Genesis pretty hard. But never followed it up with any other games. But then again, 1994 was an insane year for Sega as the 32x dropped in NA on November 1994. I think the 32x over shadowed the lock on thing.

IIRC it has the equivalent of ROM patches on it. When it sees Sonic 2 or Sonic 3 connected it essentially modifies the ROM with additional code on the S&K cart to make one big hacked ROM.

It doesn't patch the ROM directly, it maps the original games to the "end" of the ROM and S&K is located at the beginning. (I say ROM for simplicity since to the console everything is just an address)
Knuckles in Sonic 2 is located on a dedicated 128kb memory on the S&K cart, although most of the original game isn't used it re-uses the sound driver.
